Texas LLC AI SaaS startup: sales tax, franchise tax and entity questions

Last reviewed 2026-10-06

Short answer

Four areas come up first: Texas franchise (margin) tax, Texas sales tax on SaaS treated as a data processing service, whether and when to convert to a C corporation for Section 1202 QSBS purposes, and the exit-tax rules if an owner later leaves the United States.

Texas franchise tax

Texas has no personal income tax, but it taxes most entities, including single-member LLCs, under the franchise (margin) tax. Taxable margin is computed using the lowest of several statutory methods.

Authority: TX Tax Code § 171.0002(a) · TX Tax Code § 171.101

Texas sales tax on SaaS

Texas treats software as a service as a taxable data processing service, with 80 percent of the charge treated as taxable. Combined state and local rates can reach 8.25 percent. A business serving Texas customers should check registration timing early.

Authority: 34 TAC § 3.330 · TX Tax Code § 151.0101(a)(12)

C corporation conversion and QSBS

Section 1202 can exclude gain on qualified small business stock if the holder meets holding-period and issuer requirements, including a gross-assets ceiling at issuance. The ceiling and exclusion caps were amended in 2025 for stock issued after July 4, 2025, so confirm current figures for the issue date in question.

An LLC taxed as a partnership or disregarded entity does not issue qualified stock. Timing of any conversion matters because the holding period starts at issuance.

Authority: IRC § 1202 · IRC § 83(b)

Owner relocation and exit tax

If a US citizen or long-term resident expatriates, Section 877A can treat property as sold at fair market value the day before expatriation, with an exclusion amount. Appreciation in a growing company is the planning concern. Trust ownership adds gift tax and QSBS stacking questions that are under IRS scrutiny.

Authority: IRC § 877A · IRC § 1202(g) · IRC § 2501
